How liquidity pools work

The mechanism that lets you trade instantly, without a buyer on the other side.

When you buy a token there is often no person selling to you at that exact moment — yet the trade fills instantly. That is a liquidity pool at work. This guide explains automated market makers, how prices are set by a formula, and the risk called impermanent loss.

From order books to pools

Traditional markets match a buyer to a seller through an order book. Decentralized markets often use a different model: an automated market maker (AMM), where trades happen against a shared pool of two assets instead of against another trader.

Anyone can add both assets to the pool as a "liquidity provider" and earn a share of trading fees in return.

Price set by a formula

A common AMM keeps the product of the two reserves constant (the x·y=k rule). When you buy one asset, its share of the pool shrinks and the other grows, so the price automatically rises as the pool rebalances.

This is why large trades move the price more: they take a bigger bite out of the pool. The formula, not a human, quotes every price.

Impermanent loss

If you provide liquidity, the pool automatically trades your assets against every buyer and seller. When prices swing a lot, you can end up with less value than if you had simply held the two assets — a difference called impermanent loss.

It is "impermanent" because it can shrink if prices return, but it becomes real if you withdraw while prices are far apart. Fees earned can offset it, but not always.
